The Dollar-Yen Carry Trade: A Plain-English Explainer

July 16, 2026 · Forex Education · By Stock Golden Expert

USD/JPY at 161 has made “the carry trade” the most cited and least understood phrase in finance. Let’s fix that in five minutes.

The mechanics

A carry trade borrows money where interest rates are low and invests it where rates are high. Japan’s rates sit near zero; America’s are meaningfully higher. So a fund borrows yen — paying almost nothing — converts to dollars, buys US Treasuries, and pockets the difference. As long as USD/JPY doesn’t fall by more than the yield gap, the trade profits. It’s been printing money, slowly and steadily, for two years.

Why the exchange rate is the whole risk

The yield gap might be 3–4% a year. But currencies move 10% in a quarter. If the yen rallies 5%, a year’s carry is gone in weeks — and because the trade is levered, the losses multiply. This is why USD/JPY’s July swoon from 164 to 155 destroyed months of gains in days: the carry earns in drips and loses in gushes.

Why it matters beyond Japan

The yen is the world’s funding currency. When traders borrow yen to buy anything — Mexican pesos, US tech stocks, bitcoin — a yen rally forces them to sell those assets to repay loans. July’s yen spike coincided with wobbles in global equities and crypto for exactly this reason. The yen is the market’s margin account.

The three things to watch

One: the rate gap itself — it only closes via BoJ hikes or Fed cuts. Two: positioning — crowded carry unwinds fastest. Three: 152.90 and 164.00, the year’s boundaries. The trade works between them. Outside them, all bets — and all carry — are off.

Disclaimer: This is market commentary, not investment advice. Trading FX, commodities, equities and crypto carries substantial risk of loss.
